Introduction to Financial Statements
As mentioned above, accounting information is used to aid in the decision-making process and to measure the results after the decisions are made and implemented. You might say that Financial Accounting and the statements produced therefrom are the ultimate score keeping methodology in the business world. Accounting provides an important information base and a particular analytical orientation that helps the decision maker assess the potential financial implications of various business alternatives that are being considered.
The first known treatment of the subject of accounting was written in 1494, two years after the discovery of America. An Italian monk and mathematician Fr. Luca Paciolo, described an approach that had been developed by the Italian merchants of the time to account for their business ventures. Paciolo laid down the foundations of the basic “accounting model” that is still in use today.
The two financial statements that are of primary interest to us are the Balance Sheet (Statement of Financial Position) and the Income Statement (Statement of Earnings). The Balance Sheet is a statement of assets, liabilities and owners equity. The Income Statement describes revenues, expenses, and profit.
The Balance Sheet
The Balance Sheet reports the financial position of a business at a particular point in time. The accounting model for this document is:
Assets = Liabilities + Owners Equity
Assets are things of value owned by the business. There are several classes of assets:
Current Assets is a grouping that includes cash and other resources that are expected to be realized in cash or sold or consumed usually within one year – cash, short-term or temporary investments such as marketable securities, accounts receivable, inventories, etc.
Long-term Investments are assets the business intends to hold for the long-term – stocks and bonds of other companies, real estate, savings accounts.
Fixed Assets are those that have physical substance and that were acquired for use in operating the business – buildings, land, equipment, tools, furniture
Intangible Assets represent the value of intellectual property such as patents, trademarks, copyrights, franchises or goodwill. As you might guess this is a tough one to value.
Liabilities are debts or obligations owed by the business to the creditors. Here again, we have a couple of categories:
Current Liabilities are short-term debts that are expected to be repaid usually within a year. Some examples are short-term notes payable, accounts payable, wages payable, income taxes payable
Long-Term Liabilities or long-term debt are instruments like bonds or notes.
Owners Equity is a claim of the owners to the assets of a business (sometimes also referred to as partner’s equity or shareholder’s equity). The two general classes or categories of equity are contributed capital and retained earnings.
Most businesses, for-profit or not-for-profit, produce a Balance Sheet at least once per quarter, if not at the end of each month. This is an important tool both for managers and for investors (or donors) as it shows the overall health of the operation, and offers an objective basis for comparison, period over period or operation to operation.
The Income Statement
The Income Statement reports the results of a businesses’ operations for a specific period of time. This statement is simply a detailed explanation of the increases in Owner Equity represented by Net Income. The accounting model for this statement is:

Revenues are inflows of cash and other items of value received for goods or services rendered. Accountants recognize these occurrences in the period or time frame when a sale is made. Revenues can be in the form of cash, accounts receivable, certain rights gained, etc. They are most generally classified as sales revenue or service revenue.
Expenses represent outflows of resources for goods and services used by a business to earn revenues. The period in which an expense is deemed to be incurred is the period in which the goods or services are received. Examples of expenses are: cost of using equipment or buildings (depreciation), cost of components that are assembled to produce the saleable end product, salaries, taxes, rent, utilities, advertising, etc.
Net Income = the excess of revenues over expenses
Net Loss = the excess of expenses over revenues
Break-even occurs when revenues = expenses
Before we take a look at a sample Income Statement we need to define one more term-Gross Profit.
Gross Profit = Revenues – Cost of Goods Sold
(i.e., the expense to produce the saleable item).
This represents total income before deducting expenses.
In very simple form an Income Statement has this format:
Revenue – Cost of Goods Sold = Gross Profit Gross Profit – Operating Expense, Interest, and taxes = Net Income

As with the Balance Sheet above, the Income Statement is produced at least once per quarter, and in most operations each month. This important tool allows management to evaluate the income and expenses for the operation. Focusing on Free Cash Flow
The firm’s free cash flow represents the amount of spendable cash available to investors-the providers of debt (creditors) and equity (owners)-after the firm has met all operating needs and paid for investments in net fixed assets and net current assets. It represents the summation of the net amount of cash flow available to creditors and owners during the period. Pages 73 – 87 and 106 – 111 of Finance Basics for Managers (coursepack) give you more information on the importance of cash and cash flow to the business.

The basic financial statements should be seen as the start, not the end of story of the operating entity. It makes no difference if we are looking at General Motors, General Electric, Massachusetts General Hospital or the General Synod of the Scottish Episcopal Church; balance sheets and income statements are used by management (at all levels) as the starting point for more questions. Organization: The paper should have a creative title There should be an introduction which outlines the argument and the paper, with a clear thesis statement and argument. This could be followed by a theoretical framework section that explores a relevant theory from the course or economic geography. The main body of the paper should be used to forward the argument. Use description to map out the connections between actors, spaces, power relationships and flows of capital. However, description is not enough, it is important to develop and forward the argument in the paper. The conclusion should summarize the main points of the argument. Use research and findings from the annotated bibliography. Tips: A successful paper will present an original argument of its own. It will use others’ work to substantiate its position. Introduction to Financial Statements
As mentioned above, accounting information is used to aid in the decision-making process and to measure the results after the decisions are made and implemented. You might say that Financial Accounting and the statements produced therefrom are the ultimate score keeping methodology in the business world. Accounting provides an important information base and a particular analytical orientation that helps the decision maker assess the potential financial implications of various business alternatives that are being considered.
The first known treatment of the subject of accounting was written in 1494, two years after the discovery of America. An Italian monk and mathematician Fr. Luca Paciolo, described an approach that had been developed by the Italian merchants of the time to account for their business ventures. Paciolo laid down the foundations of the basic “accounting model” that is still in use today.
The two financial statements that are of primary interest to us are the Balance Sheet (Statement of Financial Position) and the Income Statement (Statement of Earnings). The Balance Sheet is a statement of assets, liabilities and owners equity. The Income Statement describes revenues, expenses, and profit.
The Balance Sheet
The Balance Sheet reports the financial position of a business at a particular point in time. The accounting model for this document is:
Assets = Liabilities + Owners Equity
Assets are things of value owned by the business. There are several classes of assets:
Current Assets is a grouping that includes cash and other resources that are expected to be realized in cash or sold or consumed usually within one year – cash, short-term or temporary investments such as marketable securities, accounts receivable, inventories, etc.
Long-term Investments are assets the business intends to hold for the long-term – stocks and bonds of other companies, real estate, savings accounts.
Fixed Assets are those that have physical substance and that were acquired for use in operating the business – buildings, land, equipment, tools, furniture
Intangible Assets represent the value of intellectual property such as patents, trademarks, copyrights, franchises or goodwill. As you might guess this is a tough one to value.
Liabilities are debts or obligations owed by the business to the creditors. Here again, we have a couple of categories:
Current Liabilities are short-term debts that are expected to be repaid usually within a year. Some examples are short-term notes payable, accounts payable, wages payable, income taxes payable
Long-Term Liabilities or long-term debt are instruments like bonds or notes.
Owners Equity is a claim of the owners to the assets of a business (sometimes also referred to as partner’s equity or shareholder’s equity). The two general classes or categories of equity are contributed capital and retained earnings.
Most businesses, for-profit or not-for-profit, produce a Balance Sheet at least once per quarter, if not at the end of each month. This is an important tool both for managers and for investors (or donors) as it shows the overall health of the operation, and offers an objective basis for comparison, period over period or operation to operation.
The Income Statement
The Income Statement reports the results of a businesses’ operations for a specific period of time. This statement is simply a detailed explanation of the increases in Owner Equity represented by Net Income. The accounting model for this statement is:

Revenues are inflows of cash and other items of value received for goods or services rendered. Accountants recognize these occurrences in the period or time frame when a sale is made. - In many ways, the economy of a country is like the economy of a household. If the household spends more than it earns, then it faces difficult times. On the other hand, if it earns more than it spends, then it can save for a rainy day. Discuss the relevance of this analogy to the economy of a country. In particular, discuss imports, exports, the balance of payments, and the strengthening or weakening of the nation’s currency.
- When the USA experienced high inflation in the 1970s, Canada also experienced high inflation. Indeed, Canada was said to have “imported inflation” from the USA. If Canada’s exports to the USA were high, Canada’s foreign exchange reserves would have increased. Since exports create jobs, how could Canada have imported inflation from the USA?
- Suppose a Canadian firm wants to import canned beef from Brazil. The shape of graph of GDP per capita (in US$) from 1960 to 2005 (below) shows that Canada has a significantly higher rate of GDP increase and a higher rate of exports. Based on these two factors, which country had the harder currency during this period? Why? Which country do had the greater rate of inflation in this period? Why?
